The instanced towns-as-lobbies support more people and serve as a really nice standin for battle.net chat channels. I really, really like what they've done; it's a clever approach to making a world appear larger than it is. Under the hood, however, it's all instanced game content instead of a single copy of the world for an entire server population of thousands, and that's part of what defines the MMO genre--the "massive" part of Ultima Online's MMORPG hype referred to the number of people you could simulateously interact with in a seamless environment as well as the number using the UO servers at a given time.
The distributed Counter-Strike servers around the world support a massive population, but CS is not an MMO. The key difference between Guild Wars and other trusted server, instanced multiplayer games like Diablo II is a 3d lobby that feels like it's still part of the game world.
